Cooperative contracting for local authorities: making heat supply cost-effective, predictable and sustainable

The local heating transition requires towns, local authorities and municipal utilities to establish new, low-greenhouse-gas heating systems whilst ensuring that their financing, operation and supply remain sustainable in the long term. The close interconnection between technical, economic and organisational issues becomes particularly evident in the expansion and conversion of heating networks.

Cooperative contracting can be a practical solution in this context.

The model combines the strategic role of local authorities and municipal utilities with the technical, financial and operational expertise of an external partner. This often enables heating solutions to be implemented more quickly and in a more structured manner.

Here's what ‘contracting’ means in the context of heat supply

In this context, ‘contracting’ refers to a model in which an external partner takes charge of the planning, financing, construction and operation of energy facilities. Technical and financial responsibilities are thus transferred, in whole or in part, to a specialised operator.

For local authorities and municipal utilities, heating and plant contracting are of particular relevance. The focus is not on individual buildings, but on centralised generation plants, network structures and the long-term provision of heat. Typical applications include new heating networks, the decarbonisation of existing networks, energy centres for neighbourhoods, and the integration of large-scale heat pumps, geothermal energy, aquathermal energy, waste heat or heat storage systems.

The benefits of cooperative contracting for local authorities and municipal utilities

District heating networks are capital-intensive, technically complex and designed for the long term. At the same time, many local authorities and municipal utilities are under pressure to implement projects more quickly, prioritise investments and make effective use of funding opportunities.

Cooperative contracting establishes a clear division of labour for this purpose:

  1. The local authority defines the objectives, framework conditions and the role of heat supply within the context of local development.
  2. The municipal utility contributes its network expertise, market role and customer interface.
  3. Depending on the model, an external investor or contractor takes on the financing, construction and operation of the generation infrastructure.

This is of particular strategic interest to municipal utilities. They remain visible and capable of acting as local heat suppliers, but do not necessarily have to bear the full cost of all investments alone. This is particularly useful when several projects are to be implemented in parallel or when new technologies such as large-scale heat pumps, cold local heating networks or hybrid systems need to be scaled up more quickly.

Two-stage contracting in practice

For district heating networks, a two-stage model along the supply chain is of particular interest. In the first stage, an external investor or contractor plans, finances, builds and operates the energy generation facilities. These include, for example, large-scale heat pumps, energy centres, storage facilities or other key technical components of the heat supply.

In the second stage, the municipal utility takes delivery of the heat generated and distributes it via its own network to connected customers. The municipal utility thus remains responsible for network operation, billing, customer relations and integration into the local supply strategy.

The advantage of this model lies in the clear separation between the capital-intensive generation side and the local supply side. The contractor contributes capital, technology and operational experience. The municipal utility retains its role as a local supplier and can integrate the heat supply into its own network development and pricing structure.

A joint heating company as a further model

Another option is to set up a joint heating company. This involves creating a project company in which the local municipal utility and a strategic investor hold shares. The aim is to jointly develop, build and operate projects efficiently.

In such models, the municipal utility often handles sales to end customers, whilst the investors are responsible for planning and construction. Operations can be organised jointly. If a commercial limited liability company (GmbH) is set up for this purpose, tenders within this structure are in many cases no longer subject to public procurement law. This can simplify implementation and, experience shows, also reduce construction costs.

Single-stage contracting for industrial companies

For industrial companies, single-stage contracting offers the opportunity to fully outsource their heat, steam and cooling supply to an investor, without having to finance or operate their own energy plants. The investor takes charge of planning, construction, investment, operation and fuel procurement, and supplies energy at clearly defined base and variable rates; the industrial site can concentrate on its core business, avoids long-term capital commitment and reduces non-operational risks on its balance sheet. At the same time, the switch to modern, efficient and, in the long term, low-carbon generation systems provides greater security for the future – particularly with regard to CO₂ allowances and stricter climate targets.

Benefits and economic implications of contracting solutions: Capex and Opex

A key advantage of cooperative contracting lies in the reduction in investment requirements, i.e. Capex. Initial costs are particularly high for heating networks and centralised generation plants. When an external partner takes on the planning, financing, construction and operation of the generation infrastructure, this reduces the amount of capital tied up by the local authority and the municipal utility, thereby improving their financial flexibility.
At the same time, technical and economic risks are better distributed. The design, construction and operational management of the generation facilities can be contractually assigned to a specialised partner. This allows the local authority and municipal utility to focus more closely on network operations, customer relations and strategic development.

At the operational level – that is, in terms of Opex – much depends on the system used. Renewable heating solutions such as large-scale heat pumps, geothermal heat, waste heat or low-temperature networks often require higher investment, but offer the prospect of more stable running costs in the long term. At the same time, dependence on fossil fuels and CO₂-related price rises is reduced.

For heating prices, this means that it is not just the lowest short-term price that is decisive, but a robust and predictable cost structure over many years. This is precisely where cooperative contracting can demonstrate its strengths.

Additional points for local authorities to bear in mind

For cooperative contracting in heat supply to work, responsibilities must be clearly defined. This applies in particular to the interfaces between generation and the network, requirements regarding availability and efficiency, potential expansions, and the economic terms governing the municipal utility’s takeover of the heat supply.
Equally important is its integration into municipal heat planning. A district heating project is not successful solely because of good technology or a viable financing model, but above all because of its role in the long-term local supply strategy. Contracting should therefore not be viewed in isolation, but as a potential means of implementation within an overall municipal strategy.

A contribution to the local heating transition

Cooperative contracting is not a one-size-fits-all model for every project. For many local authorities and municipal utilities, however, it can be an effective means of establishing economically viable heating networks, lowering investment barriers and integrating new generation technologies into the supply system more quickly.
It is precisely where municipal governance, local supply expertise and the use of external capital and technology work together effectively that a model with great potential emerges. This is particularly relevant for the heating transition in Germany, because success depends not only on sound plans, but also on robust implementation structures.
